I finally got the drag portion of the operation to work, but not according to your tutorial. Now, I want to save my image as an ico file. Sorry to be so dumb!
It would be much easier to respond if I kenw what application and what tutorials are you talking about. Assuming you are using the icon editor, there is no "Save as .ico", there is something like "Create icon" and then you can save it.

Do I understand that I create the icon first, then save it to a particular location?
Also, what settings do I use for the smoothest, clearest rendition of my psd file so that it looks its best as an .ico file?

This is the support forum for all RW applications, including the icon editor.
First of all, .psd is a proprietary format and no other software than Photoshop can import it without losses (although some claim it). If you can, use a standard format like .png.
If you just want to convert a picture to an icon without any additional processing like adding shadow outline, you can use a 256x256 image and turn off shadows when converting to icon - you can use the Image to Icon wizard.
If you would like to do some pre-processing, use a larger source file, like 2000x2000 pixels. Open that picture, eventually use the "Remove Empty Border" function to fully use the limited space, and then create an icon by clicking one of the "Create icon" commands in menu or toolbar.
